Indicators are used as a tool to gain further insight into the supply and demand of securities. Indicators are used to confirm price movement and the probability that the given move will continue. Along with using indicators as secondary confirmation tools, they can also be used as a basis for trading as they can form buy-and-sell signals.
Indicators are of two main types - leading and lagging - both differing in what they show users.
Leading Indicators are those created to precede the price movements of a security giving predictive qualities. Two of the most well-known leading indicators are the Relative Strength Index (RSI) and the Stochastics Oscillator. I have often identified the reversal with the additional help from Stochastics.
Lagging indicator is one that follows price movements and has less predictive qualities. The most well-known lagging indicator is the MACD. The usefulness of this indicator tends to be lower during non-trending periods.
A leading indicator is thought to be the strongest during periods of sideways trading ranges, while the lagging indicators are regarded as highly useful during trending periods and produce fewer buy-and-sell signals which allow the trader to capture more of the trend instead of being forced out of their position.
The stochastic oscillator is calculated as a percentage of a security's closing price to its price range over a given time period. For eg: If a 5 day range of an index is 100 points and the index has closed to day 80 points up from that 5 day low, the stochastic will be 80, near overbought. Similarly if the index closes quite close to the 5 day lows, a mere 20 point away from it, the stochastic is 20, near oversold. The oscillator's sensitivity to market movements can be reduced by adjusting the time period or by taking a moving average of the result. In an upward trend the price should be closing near the highs of the trading range and in a downward trend the price should be closing near the lows of the trading range. When this occurs it signals continued momentum and strength in the direction of the prevailing trend.
This leading indicator will create many buy and sell signals that make it better for choppy non-trending(Sideways) markets instead of trending markets where it is better to have less entry and exit points.
The stochastic oscillator is plotted within a range of 0 and 100 and signals overbought conditions above 80 and oversold conditions below 20. The stochastic oscillator contains two lines. The first line is the %K which is essentially the raw measure used to formulate the idea of momentum behind the oscillator. The second line is the %D which is simply a moving average of the %K. The %D line is considered to be the more important of the two lines as it produces better signals.
There are two main ways this indicator is used to form buy and sell signals are through crossovers and divergence.
Crossovers occur when Stochastic moves up from below 20 or 30 to generate a buy signal or moves down from above 70 or 80 to create a sell set up. It signals that the trend in the indicator is shifting and that this trend shift will lead to a certain movement in the price of the underlying security.
Divergence occurs when the direction of the price trend and the direction of the indicator trend are moving in the opposite direction. This signals that the direction of the price trend may be weakening as the underlying momentum is changing.
There are two types of divergence - positive and negative. Positive divergence occurs when the indicator is trending upward while the security is trending downward. This bullish signal suggests that the underlying momentum is starting to reverse and that traders may soon start to see the result of the change in the price of the security. Negative divergence gives a bearish signal as the underlying momentum is weakening during an uptrend.
When it is combined with EW, the effectiveness increases as during 3rd waves, it tends to remain in the "Overbought" or "Oversold" for longer than usual. During such a 3rd wave, the lagging indicator,Macd, works well.
We, now, have trendlines & Channels, Pivots with supports & Resistances, leading(Stochastics) and lagging(Macd) indicators combination in a Trading system that forms the basis of our "Tech.Table". Note that we are not obsessed by any indicator or any method but each one contributing its worth as in a "Cohesive TEAM" that can lead you into any challenging trading day. What is the one most important team member missing.? The strategist who can peek into the opponents (Market's) next move. We will cover next the Strategist, Elliott wave.

Dear Illango, Pleasa can you clarify the cross over of %K and %D has any meaning? or what does it mean when one crossovers the other?
thanks for the previous replysir...i could relate to the numbering now..so this minuette 'c' wave could lead us higher with a double 3 (so far its looking like sideways )and this entire a-b-c is part of larger "B" wave in a corrective ABC?
so after this minuette completion ,we could be looking at start of C wave that should not enter into A's territory (roughly below3k)..is this understaning correct sir..
Thanks
Hi..Raichand,
Crossover by the leading Indicator(Stochastics):
After reaching the overbought zone above 80 mark, it turns down and cross the 70 to 80 mark towards the downside - which is a sell signal.
After reaching the oversold zone below 20 mark, it turns up and cross the 20 to 30 mark towards the upside - which is a buy signal.
This type of interpretation works well in a sideways market as you can see from the "Hourly Chart".
In a trending market, you need to combine this leading indicator with the lagging indicator (MACD) to get the best results. In a trending market, Stochastics can give false signals but the same can be avoided if Macd signals continue in the same direction.
Hi..Shaq,
The larger correction from Nifty 6357 has completed one leg, i.e "A" wave from 6357 to 2259(2539).
The second leg of that correction which is actually correcting the "A" wave is on from 2539. Whenever this "B" corrective upmove ends, the "C" wave will unfold.
Firstly, we don't know for sure whether the correction is going to be a simple "ABC"(Flat or irregular) or a Triangle having "ABCDE" and so on.
Secondly, if it is assumed t be a simple "ABC", it can be a flat with the "B" wave going quite close to the highs of 6000+ and the "C" wave going down all the way towards 3000 or lower or the "C" wave doing a sideways pattern with a downward bias. And many more possibilities which we need not consider now.
Coming to the "c" wave of this "B" which has commenced from 4539, it can move up as "abc" or as "12345" or as an ending diagonal - "abcde".
So our strategy should be to search for the possible moving up of this "c" wave up and take advantage of this move up and at the end of it, prepare ourselves for the next "impulsive" move down. We will get many clues whenever it decides to reverse...
hi Mr Ilango,
Another great simple explanation to an important tool ... :)
I am looking forward to your EW dispensation. Plz include example from
all time low of 775 : all time high 6357
2225 : 4183
also sir.
There was an interesting arguementative chat in one site when one claimed an expectation of 660 on nifty by EW. But the explanation was not there...
Another query, participant janaki had mentioned "mostly the cmp is likely to be the final 30min avg". That was a valuable knowledge addition for me. So, for "on closing basis" can we try going by this and carryout the transaction instead of waiting for next day [thus avoiding a wrong negative gap up/down, etc risk on positions] ?
With regards
Moh
Great work sir, amazing clarification. I mean Hats Off, very lucid very crisp. I used STS but this is eye-opener post. Thanks
Vivek
dear sir,
I am the silent reader of communication betwn you and shaq.
During this trading holiday i was reading EW theory and started counting and numbering/plotting waves in your excel sheet charts (for my future reference)with the help of your old posts and this communication further helped me in understanding it better..
I must say sir you always surprise us with such a simple explanation of complicated tech. analysis like a good professor.
thank you very much.
Regards,
Dare
Hi Ilango,
Thanks for the great insight into TA.
I like the comment that you have to follow a bunch of indicators and not obsessed with a single indicator.
Mathematically speaking then the prob of performing a successful trade won't be 100% since the indictors are a bunch of them.
Then we will be in the square one - meaning that the markets behave randomly and everyone has the prob of success to 50%.
I telling this not because i want to attack your way of thinking or want to play down your TA strengths.
Just I want to start thinking frankly- so that atleast square one is correct - that is markets are random only.
I just want to record that fact only - not attacking any ones sentiment.
hi manoj
my thinking process is ...
TA is like working out the best probable future possible. But then, unfactorables are many, and they can sway the results. Cannot help it. But, it is useful to workout the best possiblities that can happen.
When we fly, we factor windspeed, plane momentum, distance to be covered and may workout the ETA. When a Tornado, detour, hijack, engineering flaw, human error at control tower or cabin, etc can make unseen swaying factors with unworkable deviations and change in expected result; one takes it with a pinch of salt. One cannot blame the calculation methodology. And, still one needs to keep calculating the ETA, since it is useful.
Therefore, let us make use of the TA, since it works mostly. And till we develop timemachine.
Wish you a happy 2010.
With regards.
Moh
Hi..Manoj,
You seem to have "quite a lot of doubts" on any methods/ systems. At no time we have announced a "fool proof system or method". But only more efficient ones depending on your patience and confidence in them to sit thru' the whole of time.
For eg: EW indicated a bottom near 4960 and we exited the shorts (meaning go long there).
TA suggested the next day a neutralising of the down move if it closes above 4985(Day Low ema)and aggressive traders were to go long at that time. Thanks to Janaki, who could provide us the method to know the day's close 10 minutes in advance. We appreciate her contribution.
FYI, we did not suggest to follow a bunch of indicators but only one (Stochastics) as leading indicator and the other (MACD) as lagging indicator combined with Trendlines & channels, Pivots,etc.. to make it an efficient combination.
The attempt here is to have a simple system which should be fairly easy to comprehend and executable with maximum results. There could be other methods and systems followed by others with equal or more success too. If any one is aware of them, the same can be shared with others. I have no reasons to change this method till it fails.
I hope this clarification helps.
Best regards.
Vanillango sir,
Pranam..
I am using EMA (Low-High) theory for trading in nifty. But when nifty takes u-turn from higher level or lower level , i gets stuck in my trade and loosing heavily.
Is there any indicators which give advance signal of trend reversal during market hours? Pl. guide me. and if possible send me reply on my gmail id : deedayapar@gmail.com .
Thanks in advance..
Hi Illangoji,
I am using Stochastics & MACD for Nifty trading.. If STOCHASTICS gos beyond 90% then next day even US/Asia Markets up... our market will be down.. this is 100% sure and I just tryied sevaral times.. same way.. If Stochastics shows below 10% then sure next day our markets hit positive side.. this is my input for you.. Thanks. Anandan.R
Hi..Anandan,
Though that may be the case generally, it is definitely not 100%. There are occasions Market has stayed above 90 for few days(22nd July.08 to 24th July.08; 12th Dec.08 to 16th Dec.08) & up and similarly there are days Market has stayed below 10 for more than 3-4 days(26th Oct.09 to 3rd Nov.09)to and fallen too.
As suggested in this article, your observation will work in a sideways market but in a trending market, this may not hold true.
However, the trader should realise that the chances of a reversal will be high above 90 as well as below 10 and use other methods such as trendline break, EW completion, Pivot levels to confirm a reversal.
Your input definitely adds value to this article and well appreciated.
